I would like to space out my rear tires about 1/8 of an inch so that my tires don’t rub on the inside of wheel wells. Would it be possible to use washers on each lug or should I look for a 1/8 inch wheel spacer? It only rubs when turning into driveways so I figure it is barely rubbing

I'd go with the spacer and not the washers. Spreads pressure out instead of in little spots.

So I can only find 1/4 inch and thicker 6X5.5 lug spacers. What are my options other than milling down the a 1/4 inch spacer to 1/8 inch.

1/8 plate. Drill holes using an old wheel as a template.

I was thinking that also but I don't know how I would cut the outer diameter.

Jigsaw works.
That’s what I used to make this oval air cleaner.

What material should I use? I think the 1/4 in spacer that I have is aluminum.

Use aluminum.
Metal supermarkets should have sheets of it.
Sometimes you can find some in the hardware store.

Aluminum would be great. You can use wood working blades on a jigsaw to cut. General rule of thumb 3 teeth touching metal at all times. Lubricate while cutting or drilling. Milk or cream was a household solution. Holesaw for center bore , can be larger than wheel bore it doesn't matter. Save the wheel by cutting down an old drill bit to scribe stud hole centers then come back with a 1/2" if you have stock studs. The oversize holes will allow a little play. Paint can could be a close diameter for drawing circle or steal the kids compass for more refined results with a starting center point.

You check ebay? I got 3mm spacers on there, 6061 billet.

A proper wheel mount should use a combination of sheer and capture around the axle that protrudes out of the drum. If you are building a spacer that moves the wheel load to just sheer on the studs you could have some issues. Also a proper wheel spacer is balanced.
